Accounts receivable are legally valid claims for payments held by businesses for goods provided and/or services provided by customers/clients but not paid. This is generally in the form of an invoice filed by the business and delivered to the customer for payment within the agreed timeframe. Accounts receivable are shown in the balance sheet as assets. This is one of a series of accounting transactions related to customer billing for goods and services ordered by the customer. This can be distinguished from notes receivable, which are debt created through formal legal instruments called promissory notes.

Accounts payable are money owed by the entity to the firm for the sale of products or services on credit. In most business entities, accounts receivable are usually made by generating invoices and sending or shipping electronically to customers, who, in turn, have to pay within the stipulated period, called the credit terms payment .

The accounts receivable department uses the sales ledger , because the sales ledger usually records:

  • Business sales have been created.
  • The amount of money received for goods or services.
  • The amount of money owed at each end of the month varies (the debtor).

The accounts receivable team is responsible for receiving funds on behalf of the company and applying them to their pending balance at this time.

The collection and the cashier team are part of the accounts receivable department. While the billing department is looking for the debtor, the cashier team applies the money received.

Payment terms

An example of a common payment term is Net 30 days, which means the payment is due at the end of 30 days from the date of the invoice. The Borrower is free to pay before the due date; businesses can offer a discount for early payment. Other common payment terms include Net 45, Net 60 and 30 days end of month. The creditor may be able to charge a late fee or interest if the amount is not paid on the due date.

Depending on the industry in practice, receivable payments may be received up to 10-15 days after the due date has been reached. Because not all customer debt will be collected, a business usually estimates the amount and then records the allowance for doubtful accounts that appear on the balance sheet as counter accounts that offset the total receivables. When accounts are not paid, some companies submit it to a third party collection agency or collection lawyer who will attempt to recover the debt through negotiating a payment plan, completion offer or pursuing other legal action.

The extraordinary advance is part of the accounts receivable if the company gets orders from its customers on terms of agreed payment. Because billing is done to claim a down payment several times, this collectible area is not reflected in the receivables. Ideally, since prepayments occur within a mutually agreed timeframe, it is the responsibility of the account department to periodically issue statements that show early billing and should be provided to sales & amp; marketing for advance collection. Payment of receivables can be protected either by letter of credit or by Trade Credit Insurance.

Analysis of Accounts Receivable Age, also known as Debtor Books is divided into categories for now, 30 days, 60 days, 90 days or longer. On the company's balance sheet, accounts receivable are money owed to the company by an entity outside the enterprise. Accounts receivable are classified as current assets with the assumption of maturity in one calendar year or fiscal year. To record a journal entry for sales in an account, a person must debit receivables and credit income accounts. When customers pay their accounts, someone debits cash and credit receivables in journal entries. The final balance on the trial balance for a receivable is usually a debit.

Business organizations that have become too big to do these tasks by hand (or small ones who can but rather do not do so by hand) will generally use accounting software on the computer to perform this task.

The Company has two methods available for them to measure the net amount of accounts receivable, which is generally calculated by subtracting the balance of the allowance account from the accounts receivable.

The first method is the opt-out method , which specifies the contra-asset account, the allowance for doubtful accounts , or bad debt provision , which has the effect of reducing the balance for accounts receivable. The amount of bad debt provision can be calculated in two ways, either (1) by reviewing each individual debt and deciding whether it is in doubt (a special provision); or (2) by providing a fixed percentage (eg 2%) of the total debtor (general terms). Changes in the provision of bad debts from year to year are presented to accounts of bad debt expense in the income statement.

The second method is the direct write-off method. This method is simpler than the opt-out method because it allows one simple entry to reduce the receivable to the net worth that can be realized. Entries will consist of debiting a bad debt cost account and crediting each other's receivables in the sales ledger.

The two methods are not mutually exclusive, and some businesses will have provisions for bad debts, removing certain debts they know are bad (for example, if the debtor has gone into liquidation.)

Custom usage

Companies can use their receivables as collateral when obtaining loans (asset-based loans). They can also sell it through factoring or exchange. Pools or portfolio receivables can be sold in the capital market through securitization.

For tax reporting purposes, the general provision for bad credit is not a permissible deduction from profit - the business can only get relief for certain debtor who has become bad. However, for financial reporting purposes, companies may choose to have general terms against bad loans that are consistent with their past customer payment experience, in order to avoid excessive debtors in the balance sheet.

Costs Related to Receivables Management

There are four types of costs associated with Receivables Management. They are the Cost of Capital Cost Collection, Delinquency Cost and Default Cost.

  1. Collection Fee: Costs incurred in collecting receivables.
  2. Capital Cost: Cost incurred in arranging additional funds for credit sales.
  3. Cost of Delinquency: Costs incurred if the customer fails to meet its obligations.
